The only time you lie to a child is when you assure them that Santa Clause and the tooth fairy are real.

Other than that, just tell them the truth (gently).  They will find out eventually, anyway.

In fact I'll go further, and tell my kids that everything they read in Tolkien's canon from the Silmarillion to the Lord of the Rings trilogy did actually happen, and that all the characters did in fact exist.
